I'm using openFrameworks for the creation of this 2D world with a custom implementation of a very basic physics engine but there are plenty of libraries you can use to achieve something like this. The simulation is in real time (let's say capped at 60fps) and then I render a video or the frame sequence of the process. SD takes them sequentially as input images for the diffusion process.
